Decoding the Travel Rule: Why It Matters

Given the borderless and anonymous nature of blockchain transactions, the Travel Rule is a key regulatory instrument in the Financial Action Task Force's (FATF) efforts to combat money laundering and terrorist financing in the sector. Originally applicable to transfers between traditional financial institutions, the FATF extended the Travel Rule to VASPs in 2019, recognizing the unique vulnerabilities of virtual asset transfers.

The Travel Rule requires the secure and immediate exchange of originator and beneficiary information during transfers between VASPs. It introduces requirements for counterparty due diligence, transaction monitoring and sanctions screening whilst VASPs still need to comply with data protection laws.

Recent high-profile incidents involving alleged statesponsored actors have highlighted the urgent need for robust regulatory frameworks. These events, which involved significant misappropriation of virtual assets, underscore the critical importance of legislative alignment to prevent exploitation of regulatory gaps.

From Regional Roots to Global Reach: Driving Global Adoption

Three key conditions must be met for the Travel Rule to meet its objectives.

1) A critical mass of jurisdictions must align with the FATF Standards, enacting updated Travel Rule regulation and actively enforcing it.
2) Travel Rule implementations must meet or exceed FATF quality standards such as the requirements of transferring Travel Rule data “immediately” and “securely”.
3) The industry must move beyond technical checkboxes and must adopt an objectives-based approach to Travel Rule compliance.

VerifyVASP recognizes that FATF’s Travel Rule objectives can only be met by accelerating global adoption. To drive this progress, the company actively fosters public-private engagements. These discussions are pivotal in assessing regulatory gaps and addressing what the industry refers to as the “sunrise issue”, a term that reflects the staggered adoption timelines among jurisdictions.

VerifyVASP built a strong foundation in Asia, the first region to actively enforce the Travel Rule, and quickly gained insight into VASP needs and implementation challenges. This early advantage paved the way for strategic global expansion. VerifyVASP recently hosted a Global Travel Rule Summit in Thailand, bringing together over 100 industry leaders, policy makers, regulators, and law enforcement officials as the country prepares for implementation.

Despite FATF’s push for alignment, progress was slow because the industry initially lacked effective compliance tools to meet Travel Rule requirements. Many solutions emerged, but VerifyVASP remains the only provider operating what it calls a verified network, made up of legal entity-level verified counterparties.

Three core solutions facilitate secure and compliant transactions:

The Travel Rule API is a comprehensive compliance solution that enables regulated VASPs to fulfill Travel Rule obligations immediately and securely before the blockchain transaction takes place. Based on early member feedback, it was architected to enable declared beneficiary verification before the exchange of full Travel Rule information (Verification of Payee).

VerifyName is a unique service that allows VASPs to verify first-party beneficiaries even when the Travel Rule does not apply. This enhanced risk mitigation measure is particularly useful for transactions with unregulated or offshore counterparties.

Along with it, VerifyWallet—a self-hosted wallet verification service—enables users to demonstrate ownership of their self-hosted wallets by using private key signatures from within a secure environment.

Security by Design: Building Trust Through Technology

VerifyVASP delivers measurable benefits to its members through its core solutions and value-add services that include facilitating counterparty communication to conduct due diligence support or transaction troubleshooting.

Members of the VerifyVASP Alliance join a trusted and secure verified network— and are subject to rigorous due diligence both at onboarding and throughout the relationship. Members of the network also include blockchain tracing firms that can assist member VASPs in identifying, freezing, and recovering stolen or fraudulent assets.

In order to further build trust and assurance, VerifyVASP commits to annual audits, including the System and Organization Controls 2 (SOC 2). A first in the industry, VerifyVASP also published audited responses to FATF’s Guiding Questions for VASPs to Travel Rule Compliance Tools (published in the FATF’s 2024 Targeted Update on the Implementation of FATF Standards on VAs and VASPs), demonstrating adherence to FATF Standards and willingness to be independently verified.

Its decentralized architecture ensures sensitive personal data remains encrypted until decrypted by the receiving VASP on-premise. Each verification also uses a unique asynchronous key pair—anticipating future quantum computing threats.

Most importantly, the architecture boasts two-way verifications that are accomplished in real-time, 90% of the time.

Addressing Critical Implementation Challenges

The FATF's 2024 Targeted Update highlighted the exchange of low-quality data as a significant compliance issue. Without proper verification, bad actors can evade screening processes by submitting fictitious recipient information.

VerifyVASP's pre-transaction beneficiary verification adds an additional and essential security layer that enhances compliance, mitigates fraud risks, and strengthens trust within the regulated ecosystem. Verification dramatically improves quality of name screening, another regulatory requirement of the Travel Rule.

"Without beneficiary verification, users can declare transfers to fictitious recipients such as 'Mickey Mouse' either because a user is being dishonest, is the victim of a scam, or simply for convenience. In such cases, the data transfer is neither immediate nor secure, so declared beneficiary verification is critical to the Travel Rule," explains Madrolle.

As the FATF considers global adoption of beneficiary pre-validation in recent proposed revisions to the Travel Rule, VerifyVASP members are already equipped with a future-ready solution.

The Future of Compliance: Setting Industry Standards

VerifyVASP advances regulatory alignment through global cooperation and adherence to evolving data standards. As Travel Rule is fundamentally about messaging, data standardization is a core design principle. To remain at the forefront of future data standards, VerifyVASP joined the ISO20022 Technical Evaluation Group and API Standards Evaluation Group. It also became the first validation agent in the virtual asset industry for the Global Legal Identifier Foundation (GLEIF), issuing Legal Entity Identifiers (LEI) for their members in order to encourage the use of industry-prescribed identifiers.
